Near Failure of Long-Term Capital Management
Long-Term Capital Management was a hedge fund built around convergence trades: buy what appeared slightly cheap, sell what appeared slightly expensive, and wait for the prices to meet. The expected differences were small, so the fund used extraordinary leverage to make them consequential. After Russia devalued the ruble and defaulted on domestic debt in 1998, investors fled toward liquidity. Spreads widened instead of converging, and LTCM lost 44 percent of its value in August. Its size and dense web of counterparties meant an abrupt liquidation could have forced sales into already stressed markets. The Federal Reserve Bank of New York convened major financial institutions, which organized a private recapitalization and orderly wind-down without Federal Reserve funds. The episode shows why a forced unwind is not just a trader closing a bad bet: when many leveraged obligations touch the same system, the exit itself can become the shock.
